Dubai Company: Economic substance requirements for a company

Updated on
Société Dubai: Notion de substance économique pour une société
In an increasingly regulated business world, the concept of "economic substance" has become crucial for companies. Not only does the concept of economic substance help ensure tax transparency, but it also prevents abuses of rights and tax evasion practices, such as shell companies. In Dubai, where the tax regime is attractive to many investors, economic substance has become an important part of complying with local and international laws. So, what is economic substance for a company, and how does it apply to taxation in Dubai?

What is the concept of economic substance?

Economic substance refers to the real and significant existence of a business in a given jurisdiction. In simple terms, it is no longer enough to establish a company in a country or region to benefit from its tax advantages. Companies must now prove that they conduct genuine economic activity, with employees, offices, and effective decision-making in that jurisdiction. Economic substance is assessed according to several criteria, such as the tax burden and the presence of a tax-resident company.
  • The company's physical presence in the country.
  • Effective management and direction from that jurisdiction.
  • Real economic expenditure demonstrating genuine commercial activity.
These criteria are essential for demonstrating that the company is not merely an "empty shell" created solely to avoid tax in other jurisdictions.

Why is economic substance important?

The importance of economic substance stems primarily from the fight against abusive tax practices. Many countries, including tax-friendly jurisdictions such as Dubai, have strengthened economic substance requirements to prevent companies from transferring their profits to low-tax areas without conducting genuine activity there. In 2019, the Organisation for Economic Co-operation and Development (OECD) encouraged the introduction of new regulations concerning economic substance. This initiative aims to ensure that companies do not unduly benefit from tax regimes while having no significant presence or activity in those jurisdictions.

Economic substance requirements in Dubai

Dubai, as one of the Middle East's major financial and commercial centers, quickly adopted economic substance regulations to prevent abuses of rights. For any company based in Dubai, it is now essential to comply with the Economic Substance Regulations (ESR). Since 2020, the Emirates have applied an economic substance law (updated here with a substance) that applies to all companies carrying out certain activities, such as:
  • Banking,
  • Investment fund management,
  • Holding companies, which must meet economic substance criteria to avoid tax problems.
  • Headquarters,
  • Intellectual property,
  • Insurance and leasing,
  • Maritime transport,
  • Distribution
  • And service centers.
To comply with these rules, before December 31 of each year, it is necessary to submit an economic substance report to the UAE Ministry of Finance (MOF), indicating the economic substance established for your company or the outsourcing measures you have adopted for this purpose (Article 8). The requirements include:
  • Companies must prove that they are effectively managed and directed from Dubai: this means having a manager residing in the Emirates and/or holding general meetings or board meetings on Emirati territory.
  • They must have a sufficient number of employees in the region.
  • They must have the physical assets necessary to carry out their business activities in order to meet the economic substance criterion.
It should be noted that this report may be shared with foreign tax authorities upon request, and it will systematically be shared if the economic substance criteria are not met in the Emirates (Article 9).

Consequences of failing to comply with economic substance requirements

Failure to comply with economic substance requirements can have serious repercussions for companies. In addition to financial penalties, tax authorities may refuse the tax benefits normally granted to companies operating in Dubai. This may lead to an increase in the company's tax obligations, or even the suspension of its business licenses. Penalties for non-compliance in Dubai include fines of up to AED 50,000 for the first violation, and up to AED 300,000 in the event of a repeat violation (Article 10). In addition, repeated non-compliance may result in the regulatory authorities of the company's country of origin being notified, which could have even more serious consequences internationally.

Complying with economic substance to thrive in Dubai

In summary, economic substance is now a central pillar for any company seeking to operate in Dubai or other low-tax jurisdictions while optimizing its tax burden. Companies must prove that they have a genuine economic presence in their jurisdiction of registration and that they are not merely registering profits there. In Dubai, complying with these requirements is essential to continue benefiting from tax advantages and to avoid financial or regulatory sanctions related to taxation.
